For lenders, each loan transaction requires a number of distinct underwriting criteria, and that helps determine the amount of money they are willing to lend against a commercial real estate investment, says Chris Germain of Piping Rock Partners, a commercial real estate advisory firm. In general, however, the loan’s maximum mortgage amount is calculated using Net Operating Income (“NOI”), the interest rate, the loan term, and the appropriate program underwriting criteria, including Debt Coverage Ratio (“DCR”), Loan-to-Value (“LTV”), and Loan-to-Cost (“LTC”). Investors should factor these criteria into their purchase decisions in order to ensure they are not forced to invest more than the optimal equity amount. Here are explanations of the most important lending criteria for investors:

Debt Coverage Ratio

The DCR is typically the primary underwriting criterion used to establish the maximum mortgage amount. DCR is the relationship between the Debt Service and NOI. DCR is calculated by dividing the NOI by the Debt Service. In general, a lender’s minimum DCR is 1.25 to 1.00. Although the minimum DCR should always be maintained, circumstances may create higher or lower risk profiles that require higher or lower DCRs. The lender should consult with the investment committee regarding any such adjustment to the DCR and document why these adjustments are being proposed for a particular transaction.

Aggregate Debt Coverage Ratio

In most cases, the minimum aggregate debt coverage ratio for all debt is 1.20 for subordinate debt that is structured with regularly scheduled principal and interest payments, unless debt service for subordinate debt is paid from cash flow. The Underwriter must fully explain an aggregate DCR below 1.20 in the investment committee package and the Closing Memorandum.

The I/E Ratio is the relationship between the EGI and total expenses, including reserves and debt service on the Fund’s mortgage and all subordinate financing. If any debt service on subordinate financing is paid from excess cash flow, it may be possible to exclude it from the I/E Ratio calculation. The Underwriter should consult the Fund’s investment committee in this situation.

The Fund employs the Income Capitalization method of valuation during the underwriting process to estimate the property’s value. This method divides the projected NOI in the first stabilized year of operations by a percentage that is called a “capitalization rate” (or “cap rate”) to determine the project’s value.

Capitalization Rate

A capitalization rate (“cap rate”) reflects a project’s cost of capital. Cap rates will vary depending on the project’s financing, although industry standard rates of 8% to 10%, depending on what is common in that market area, are typically used in loan underwriting. Appraisers use a standard cap rate for a “market valuation” and another cap rate adjusted for tax credits and/or tax-exempt or otherwise subsidized financing to determine a valuation.

The final LTV is based on the value cited in the approved appraisal that is used in final underwriting.

Aggregate Loan to Value Ratio

The aggregate LTV for all sources of debt should not exceed 90% of current value. If debt services payments for subordinate debt is from cash flow only, the aggregate LTV may exceed 90%. In such cases, the Underwriter must consult the Fund’s investment committee for approval.

These criteria are important for investors to understand, and utilizing them when pricing a potential acquisition is good discipline, says Germain of Piping Rock Partners.

I just opened a new internet bank account. First, because I wanted to convince my mom that internet banking is the best way to do banking transactions. Second, it’s way easier to do transactions online. I don’t even have to go to the bank.

So after making my new account, I deposited money in my account right away. I then showed my mom how it works. I showed her the website of the bank and how I log in. After logging in, I demonstrated to her how I check my balance. I told her that the bank doesn’t have to charge me at all no matter how many times I check my balance online. I said that if she checked it at an ATM, she would probably be charged. She nodded and said that I was right. They did charge her even if she just checked her balance.

I then showed my mom how I can transfer money to other accounts. I tried transferring money to her account and told her to check her account within a few days. I also told her that I can pay bills just buy opening my bank account online.

My mom looked like she didn’t want to admit it. But then she finally admitted that internet banking was really better than the traditional method of banking. She had one inquiry though. It can transfer funds but what if I deposit money. Does that mean that I have to go all the way to the bank to give deposit the cash? I told her that she doesn’t have to. There are ATM’s that accept deposit anytime. You just have to pay in denominations they require. My mom was amazed that she asked me to teach her how to enroll her bank account online right away.
